What is your view on investments made solely for tax savings? Are those creating good or bad, assets or liabilities? Equity-Linked Savings Scheme (ELSS) or PPF vs low-interest fixed deposits or high-cost insurance policies.
Depending on their nature, investments under Section 80C can be both good and bad. Good assets under Section 80C include high-return, tax-efficient investments that balance safety and growth potential. Conversely, low-yield and high-cost investments can be considered bad assets or liabilities. Investors should carefully evaluate their investment choices, considering factors like return potential, risk, lock-in period, and alignment with long-term financial goals.
Think of Insurance!! How do you classify it? Is it an asset or a liability? Is it good or bad? Can insurance be used to build, protect, and transfer wealth?
In my view, insurance can be both an asset and a liability, depending on the type and terms of the policy. Insurance is an asset when the insurance plan matures or the dependents benefit, or the risks become a reality. When evaluated as an asset, policies with cash value or protecting significant assets are valuable. As a liability, ongoing premium payments must be manageable and justified by the coverage provided. Good insurance provides adequate, cost-effective coverage and protects against significant financial risks. At the same time, bad insurance offers inadequate coverage or comes at an unreasonable cost.
I can discuss this further, but I feel the point is driven home well. Let's understand these terms and concepts better.
Bad Assets are investments or properties that do not generate income or appreciate. They often require more money to maintain than they bring in, which can drain financial resources. Imagine purchasing a vacation home that sits empty most of the year, incurring maintenance costs, taxes, and insurance but generating little to no rental income. Over time, this "bad asset" becomes a financial burden. The annual maintenance costs can quickly outweigh any potential profit from the resale, turning vintage cars into classic examples of bad assets. Other examples include
How do you identify bad assets? Their key characteristics are
On the other hand, good liabilities are debts that are used to finance investments or assets that generate income or appreciate in value. They are considered good because they help leverage financial growth and increase wealth over time. Consider a mortgage on a rental property - a loan used to acquire a property, which generates rental income exceeding the mortgage payments. Over time, property appreciation adds to the investment, making the mortgage a "good" liability.
Another example is money borrowed to invest in business. With strategic planning, initially a liability, the loan can transform into a catalyst for growth and wealth creation. One more popular use case is controlled leveraged investing (2X or 3X).
Good liabilities provide access to capital that might not be available otherwise, facilitating investments and business growth. It can also be tax-deductible. Households with good liabilities, such as strategic borrowing and investing, can significantly enhance net worth.
Making informed decisions about which assets to acquire and which liabilities to take on is critical to maintaining financial health and achieving long-term success. While bad assets can drain financial resources, good liabilities can be leveraged to enhance wealth and achieve financial goals.
This concept is true not only for an individual but is relevant in different contexts too. For instance, when budget announcements are made, the government should be mindful of creating bad assets versus good assets.
For instance, infrastructure expenditure on roads, bridges, airports, and public transportation systems facilitates trade, reduces transportation costs, and promotes economic activities. This would attract investment, boost productivity, and enhance the quality of life for citizens.
Increased education and healthcare expenditure would mean greater human capital investments, leading to a more skilled workforce, higher earning potential, and reduced healthcare costs.
Research and development and digital infrastructure investments spur innovation, enhance efficiency, and create new industries. It positions the economy for future growth and competitiveness in the global market.
Expenditure on White Elephant Projects (large, expensive projects that serve little purpose or are underutilized) leads to wasteful spending that could have been allocated to more productive areas. Moreover, maintenance and operational costs continue to burden the budget in the long term without providing commensurate benefits.
These government decisions have significant implications for economic stability. Good assets and liabilities foster economic growth, enhance public welfare, and ensure fiscal sustainability. In contrast, bad ones can drain resources and hinder development. Managing good and bad assets and liabilities is crucial for maintaining fiscal responsibility and economic stability.
My dear readers, let's make strategic decisions to transform potential liabilities and assets into powerful tools for wealth creation. After all, informed choices today lay the foundation for a prosperous tomorrow.
